Amniotic fluid is present in the space BETWEEN THE AMNION AND THE FOETUS — that is, within the amniotic sac inside the uterus.
Explanation
Its functions follow from that position: it acts as a SHOCK ABSORBER protecting the foetus from jerks, keeps the TEMPERATURE constant, prevents the delicate tissues from drying or sticking to the amnion, and allows the foetus to MOVE FREELY — which is necessary for the proper development of its muscles and bones.
Its escape when the sac ruptures — "the breaking of the waters" — is one of the signs that labour has begun.
